Commentary

After months of markets seemingly moving in only one direction, May saw a return of two-way volatility. Large one day moves to both the upside and downside mark the return of investor uncertainty.

Economic news continues to impress with certain measures now surpassing pre-pandemic levels. One exception was the April jobs number released on May 7th. The expectation was for close to one million new jobs…however, the actual number was 266 thousand. It was such a disparity that it was initially believed to be an error. After further analysis of the data, it became apparent job openings are in fact rising sharply but the unemployed are not as eager to fill them. This is another lesson learned from the direct government stimulus experiment of last year.

Setting this wrinkle aside it appears we are entering a phase when economic risks are falling while market risks are rising. As we alluded to last month our largest concern is market valuations which are above normal. Valuations are measured for an individual security or a basket of securities or even a benchmark as a ratio of price to some accounting metric (income, sales, ebitda, etc). The most famous is the price-to-earnings ratio commonly referred to as P/E. The numerator (price) has been rising since March of last year resulting in a ratio of 23.1…solidly above the normal range of 15 to 18. Now the focus is on the denominator (earnings) which is growing sharply as the economy reopens. When valuations are stretched, short-term traders are quick to move on any piece of news that they believe will impact these ratios. Leading back to the opening sentence…the return of two-way volatility.
